Cant seem to find a way to add a reply email address.

Yes, you can use any email system you want, as long as it uses a standard protocol.

My understanding is that Jira can not use a 365 group for setup as it requires a login. Is this not correct?

Groups are not email accounts, so yes, that's correct.  The email functions of service desk need an email account.
